Capello, who signed a three-year contract when he joined Madrid last summer from Juventus, guided Real to their first piece of major silverware since 2003 this season after pipping Barcelona to the Primera Liga title.
The 61-year-old Italian also led Real to the league title in his one previous season in charge, during the 1996/97 campaign.
Madrid sporting director Predrag Mijatovic confirmed Capello's departure at a press conference on Thursday, which followed a meeting by the club's board of directors.
Capello was confirmed as the new Real coach on July 5 last year, only a day after he resigned from his position at Italian side Juventus.
Madrid president Ramon Calderon said at the time of Capello's appointment: "He will be here for three years. He is a winner and this is very important at this club after three years without a title."
Capello became the sixth coach to take charge of Madrid since Vicente del Bosque led the club to their last league crown in 2003, following in the footsteps of Carlos Queiroz, Jose Antonio Camacho, Mariano Garcia Remon, Wanderley Luxemburgo and Juan Ramon Lopez Caro.
But while the former Roma and AC Milan boss succeeded where those five were unable to by taking Real back to the top in Spain, the club have still decided to look elsewhere for next season.
