The world number one, who is a three-time winner at the event, looked far from his best as he ground out a 6-3 2-6 6-4 victory over the Argentinian.
It has been a turbulent few days for the Swiss star, who was stunned by Italian Filippo Volandri in the third round in Rome last week before announcing a split with coach Tony Roche at the weekend.
And he almost came unstuck against the 23-year-old Monaco, who is ranked 48th in the world and won his first ATP title in Buenos Aires earlier this year.
Monaco had 11 break points during the match, but managed to convert just three of them allowing Federer to hang on in a match which lasted just under two hours.
Federer will now face the winner of the clash between 15th seed Juan Carlos Ferrero and Marat Safin.
Earlier on Wednesday, Tomas Berdych saw his Hamburg challenge ended by former world number one Carlos Moya in the second round.
The 10th-seeded Czech clinched the first set, but failed to build on that advantage as Spaniard Moya ran out a 3-6 7-5 7-6 (8/6) winner.
Australian Lleyton Hewitt avoided an upset in his clash with Juan Ignacio Chela, the 16th seed posting a 6-2 7-6 (7/3) win to set up a third-round meeting with either Nikolay Davydenko or Gilles Simon.
