The 25-year-old Italian delighted his home crowd with a 6-2 6-4 victory over the top-seeded Swiss, and will face Tomas Berdych in the quarter-finals.
It was the second surprise result of the day after third seed Andy Roddick was beaten 6-0 6-4 by Juan Ignacio Chela.
Federer, who runner-up at this event in 2003 and 2006, was downbeat after failing to get to grips with Volandri in front of a partisan crowd.
"I couldn't get it together," he said. "The crowd and the opponent was tough. The crowd had a lot to cheer because the game was so one-sided."
As expected, Rafael Nadal had no such problems, breezing past 15th seed Mikhail Youzhny 6-2 6-2 - his 74th consecutive win on clay.
The two-time defending champion will next face fifth seed Novak Djokovic, who overcame Marcos Baghdatis 6-2 7-5.
Fourth seed Nikolay Davydenko defeated Potito Starace 4-6 6-2 7-5 and will meet seventh seed Tommy Robredo - a 6-2 6-2 winner over Gilles Simon - in the last eight.
Chela will play sixth seed Fernando Gonzalez, who overcame Nicolas Massu 6-7 (4-7) 6-3 6-4.
