The Dutch claimed victory by four wickets in the rain at Lord's to send their 1,000 fans wild.
The result has left England's hopes of progress to the latter stages of the competition in grave doubt - they must now beat Pakistan in their second Group B match at the Oval to stand any chance.
Requiring just seven from the final over, in pursuit of 163, the associate country scrambled five singles to reduce the equation to two off the final ball.
Edgar Schiferli's dribbler went straight back to Stuart Broad, but the bowler, who had bodged two previous run out chances in the over, inexplicably missed with an under-arm shy at the stumps and the Dutch seized upon the overthrow.
England's lack of firepower in the second half of their innings led to one of the biggest upsets in cricket history - they only mustered 73 in the final 10 overs, having reached halfway at 89 without loss.
There was no hint of the drama to come when England, put into bat, began their innings and Ravi Bopara and Luke Wright once again laid the foundations for a far bigger total with a 102-run stand off 73 balls.
It was England's highest ever opening stand in a Twenty20 international from the 12th pair they have tried in just 16 matches and seemed to hint at a comfortable victory for the hosts.
Instead of build on that foundation, though, England stuttered and struggled to overcome the absence of Kevin Pietersen with a recurrence of his Achilles problems.
It was a scrappy finish to their innings which backfired badly on England later in the evening when the Dutch completed one of the greatest shocks in recent years to leave the hosts scrambling to maintain an interest in their own tournament.
