Theo Walcott's double looked to have enabled Arsenal to overcome a sickening leg injury to Eduardo after just three minutes, for which Martin Taylor was red-carded.
But McFadden, who had given Blues a half-time lead, levelled from the spot after Gael Clichy was adjudged to have brought down Stuart Parnaby.
Eduardo, who broke his leg, looked in distress after the Taylor challenge and it was six minutes before the striker was carried from the pitch.
After 28 minutes Arsenal were then stunned when McFadden put City ahead with his second goal in two games.
McFadden won a free-kick after he had shrugged off two challenges before being brought down by Mathieu Flamini. The Scottish international took the free-kick himself and curled the ball over the wall and into the roof of the net.
After the break Maik Taylor tipped over a curling effort from Cesc Fabregas and a powerful drive from Flamini, before Walcott levelled on 50 minutes.
Maik Taylor was outjumped by Adebayor following a Fabregas corner and the ball fell to Walcott, who flicked home from close range.
It was now one-way Arsenal traffic and after Taylor had tipped over a Hleb shot, Walcott struck again on 55 minutes to put the Gunners ahead.
This time he created the goal for himself with a mazy run before beating Maik Taylor's dive with a shot into the corner but it wasn't enough as McFadden stole the show with his late equaliser.
